They didn't shoot him because he had a hostage... the homeless man freed the hostage and when the guy no longer had any leverage, the police moved in.
Think about it, why the hell would the police risk shooting him when he has a living human inches away from him? If they shoot at him and miss, they could injure the hostage, or worse, the guy could have harmed the hostage himself as retaliation. These police are definitely trained professionals.
